When adding a new product, the shipping options screen is a little confusing for me.

Packaging Type
Packaging Capacity

If I the type is BOX SMALL
and the capacity is 1,

then if buyer buys 3 is it going to calculate shipping based on 3 small box? Its not right to ship out 3 boxes when I can use a larger box for the 3 items.

How to set this up?

The mere fact of package size (Sm/Reg/Lg) does not by itself affect shipping calculation or rate lookups. Only the Cost and (empty) Weight you configure for each packaging container type in Seller Admin > Cart Shipping Settings would factor into shipping calculation and rate lookups.

You can configure your product to ship up to 3 (or however many) in a Large Box and simply use a smaller box for real when fewer units are ordered, or you can configure your product to ship only 1 in a Small Box and consolidate into a larger box whenever more are ordered; either way, you'll probably wind up a bit ahead on shipping charges.
